What is collateralization in DeFi lending?
Collateralization in DeFi lending is the process of securing a loan by providing digital assets as collateral to minimize the lender’s risk. In decentralized finance (DeFi), loans are typically over-collateralized, meaning the borrower must deposit assets worth more than the loan amount to cover potential price fluctuations and protect the lender. This practice is essential in DeFi, where there is no centralized authority to assess creditworthiness or enforce contracts, making collateral the main form of security.
For instance, if a user wants to borrow $1,000 worth of stablecoins, they may need to lock in $1,500 worth of Ethereum (ETH) or another cryptocurrency as collateral. If the value of the collateral falls below a certain threshold, it may be liquidated by the protocol to prevent losses to lenders. This liquidation mechanism protects lenders but exposes borrowers to the risk of losing their collateral if the market moves unfavourably.
Collateralization enables trustless lending in DeFi by ensuring that the lender’s funds are protected, regardless of the borrower’s repayment. It’s a foundational concept that allows DeFi platforms to operate without traditional credit checks, enabling more people globally to access financial services with minimal requirements beyond having the necessary collateral.

In decentralized finance (DeFi) lending, collateralization refers to the practice of securing a loan by pledging cryptocurrency assets as collateral. Borrowers lock up their digital assets in smart contracts, ensuring lenders have protection in case of default. This over-collateralization, typically requiring assets worth more than the loan's value, reduces risk in the highly volatile crypto market.
For instance, a borrower might pledge $1,500 in Ether (ETH) to receive a $1,000 loan in stablecoins. If the collateral value falls below a set threshold due to price drops, the loan may be liquidated. Collateralization ensures trustless lending and borrowing without intermediaries, enabling secure and efficient transactions.
